P = principal

Total Amount = Principal + Simple Interest

What Is Principal?

Principal is the original amount of money used in the calculation. For a loan, it usually means the amount borrowed. For a simple savings or investment example, it can represent the original amount deposited or invested.

A larger principal normally produces more interest when the rate and time remain unchanged.

How Interest Rate Affects the Result

The interest rate determines how much interest is applied to the principal for the stated period.

Under the simple interest formula, doubling the rate while keeping principal and time unchanged doubles the calculated interest.

$10,000 at 5% for 2 years: $1,000 simple interest.
$10,000 at 10% for 2 years: $2,000 simple interest.

How Time Affects Simple Interest

Time is another major part of the simple interest formula. When the principal and rate remain unchanged, a longer period produces proportionally more simple interest.

One Year

If the annual rate is 5% and the principal is $10,000, one year produces:

$10,000 × 5 × 1 ÷ 100 = $500

Two Years

$10,000 × 5 × 2 ÷ 100 = $1,000

Under simple interest, the amount grows linearly because each period uses the original principal.

Converting Months Into Years

Because the simple interest formula above uses time in years, a period given in months needs to be converted.

Time in years = Number of months ÷ 12
6 months = 6 ÷ 12 = 0.5 years
18 months = 18 ÷ 12 = 1.5 years

What About Days?

Day-based calculations depend on the convention being used. Some financial calculations may use a 365-day year, while other products can use different day-count conventions.

Therefore, when calculating interest for an actual financial product, check the terms that specify how days are counted.

How to Find the Interest Rate

If principal, interest and time are known, the simple interest formula can be rearranged to solve for the rate.

R = (Interest × 100) ÷ (P × T)

How to Find the Time Period

The same formula can also be rearranged to find the time.

T = (Interest × 100) ÷ (P × R)

These rearrangements are useful when some variables are already known and the missing variable needs to be estimated.
